where is the crate and how do i get the guards' sword?

basically i keep hearing about a litter guy but i have been everywhere i can and can't find him. I have been looking down the side street after going through the gate of despair, and by the dumpster.

Also, I can't seem to get the guards' sword, i have looked at most of the posts in the forum and tried everything i can think of. Please help.

I have:
Diving Mask
Broken Free Trial Sword of Failing
Magic Armor of Magic
Pick
Ticket
Key of Questioning
Life Preserver
Stone of Strenghening
Food Rations
Dead Fish
Bucket
Rope.
